So, I have seen all of the Puppet Master and Demonic Toys movies, and when I first heard of both franchises, I found this film and heard it was deemed non-canon. First off, let's see why.
Charles Band himself deems this film non-canon, so that would seem to indicate it's not canon, and we should just shut up about it. It also seems to contradict both film series in terms of continuity, such as how a Puppet becomes animated, the origin of the Demonic Toys, Andre Toulon suddenly has a great-grandnephew, and how all of the puppets and toys look different.
So, let's start with the Puppet thing. The movie states that centuries ago, a doctor by the name of Jean Paul Toulon sold his soul to a demon, Bael, in exchange for the secrets of alchemy. When Bael came to collect the soul, Jean Paul wandered deep into a black forest and entangled his soul with an ancient oak tree, which is the very same tree that André Toulon used to carve his first puppet. This is much different than the backstory from Retro Puppet Master. However, there is an argument that there could be more steps for the reanimation, like magic and the formula, like the original movies.
Next, the origin of the Demonic Toys. In the movie it states the toys were created by Bael, but he easily could've just grabbed the already made toys from Hell. Besides, the other movies take place in the early 90s, and this one takes place in 2004, so there's a chance the main villain's father could've made the deal in 1994 or something. It's highly unlikely, but this is Full Moon we're talking about, and they made EIGHT movies about an Evil Bong.
So, how does Andre Toulon have a great-grandnephew, when neither him or Elsa are shown to have siblings (at least alive) in the movies? I just said it. They were never SHOWN to have siblings. That means again, it's possible, but unlikely. Lastly, why do the Puppets and Toys look different. If you remember Puppet Master: The Legacy (which would be rare), you'd know at the end the Puppets were to fight things called immortals, so the Puppets could've been damaged and fixed up, having a new appearance. For the Demonic Toys, they were recreated by Bael, that could explain it.
So, while Charles Band states it's not canon, as it wasn't made by Full Moon and instead Sci-Fi, there are theories that could make the movie work in the original continuity. However, they are just theories, so I'd say there's a SLIGHT chance this movie is canon.
However, can we just agree we'd rather watch this than sit through Puppet Master: The Legacy?
